Iv noticed it can pertain to a lot of things. It makes snipers shoot farther, it makes units opperating fully automatic weapons fire faster, etc. Is this all? what do they mean "skill"?
All my OFP missions can currently be found here. (All of them are the zip files. More to come!)

I think you answered your question yourself.

I just think his general abilities as a soldier. ( aiming, acting on a certain change in situation, spotting enemy, hearing, ... )
I think in skill they mean all the factors that spots/kills enemy.

Did a test yesterday, i made 3 squads of resistance fighters, each squad had one AA soldier, one with his skill pumped up and two with skill in middle ( default) took chopper and circled the area they were in. Only got one AA-missle in my direction.
The other two just refused to engage. Maybe they didn t even see me ? ( nah .. can t be .. )

I read somewhere that if one dies, some skill will be reduced from all of its squad mates. I think this will work as somekind of morale loss.

Pretty much everything answered here.. although I don't know about that
    "skill loss" -thing.

Anyway, the skill value does not affect human-controlled soldiers.
