To import a p.shop, png,you must save your ps ,png ,in gray scale,even thougth it is in gray it self .go to{ image /mode/grayscale,it will say discard color if this is not done it will push your map to one side in v3. http://forums.bistudio.com/oldsmileys/smile_o.gif
The 8-bit greyscale PNGs photoshop creates are not the best format for a heightmap, since it only allows a maximum of 256 different heights on your island/terrain.

I'm pretty stupid when it comes to PS, but doesn't these settings mean it's 16-bit?

Yes, they do, but some/most versions of PS can't save 16 bit PNG. I understand CS can save 16 bit PNGs.
I guess you could always use a 16-bit TIFF to 16-bit PNG conversion program.
What about greyscale from fotoshop into wilbur then safe from there to greyscale.
Had same problems longago, i had half islands from greyscale image from fotoshop.
